Soo..I finally figured it out. Lol.

I rewatched episode 1 and I don't think they are blood related. Xiaoyao's mother is Cang Xuan's grandmother's disciple. Xiaoyao's mother addressed the grandmother as "shifu." That's why Cang Xuan addresses Xiaoyao's mother as gugu (aunt - father's younger sister). So Xiao Yao and cang Xuan are cousins by discipleship, not by blood.
